First you need to make sure your wave out mix is turned on. So go....
Start -> Settings -> Control Panel -> Sounds & Audio Devices -> Advanced -> Options -> Properties

Change "Adjust Volume For" to Recording then make sure the "Wave Out Mix" is ticked. Click ok. Then you'll get Wave Out Mix & Microphone. Makes sure Wave Out Mix is ticked.

Then open audacity, play the song you want to record in whatever you use to play the song and click on the record button in audacity. Trim to how long you want, and save.
